Community banks began 2023 facing pressures on their liquidity as deposit outflows persisted in the following significant rate hikes by the Federal Reserve. Those liquidity pressures accelerated after the failures of Silicon Valley Bank, Signature Bank and First Republic Bank when concerns about the funding in the banking industry spread across the country. The liquidity crunch that emerged in March changed the competitive landscape and put a much greater premium on deposits. Higher interest rates also pushed many earning assets, particularly bond portfolios, deeply underwater, while funding costs rose materially, leading to pressure on net interest margins. Many institutions are contemplating what actions they can take to position their balance sheets for a higher-for-longer interest rate environment, including the prospect of higher credit losses on the horizon.
